Comparative Advantage
-Model: Simplified representation of reality
Assumptions: (Ricardo’s ‘Magic 4 Numbers’ -1817)
1. Only 2 possible activities
2. Only 2 individuals
3. No transaction costs (negotiation, transport costs)
4. No other barriers (import quotas, tariffs)
One Agent Economy - Production Possibility Curve (PPC)
-All maximum output possibilities for two (or more) goods, given a set of inputs
(resources) if inputs are used efficiently
-Efficient Production Point: Combination of goods for which available resources do
not allow an increase in production of one good without a reduction in the
production of the other - all points on PPC
-Inefficient Production Point: Combination of goods for which currently available
resources allow an increase in the production of one good without a reduction in
the other - all points below and to left of PPC
-Attainable Production Point: Combination of goods that can be produced with
currently available resources - points on, below or left of PPC
-Unattainable Production Point: Combination of goods the cannot be produced
with the currently available resources - points outside of PPC
Two Agents Economy
-An agent (or economy) has an absolute advantage in a productive activity when
he/she can carry on this activity with less resources than another agent
-The opportunity cost of a given action is the value of the next best alternative to
that particular action
-An agent (or economy) has a comparative advantage in a productive activity
when he/she has a lower opportunity cost of carrying out this activity than another
agent
Everyone is better off if an agent (or each country) specialises in the activities
for which they have a comparative advantage
