a. Measuring Price Changes Over Time
i. The Market Basket
1. MARKET BASKET: a list of specific goods and services in fixed
quantitates
2. By keeping goods and quantities constant in the market basket, we
can be sure than any change in the total cost of the basket is caused
by a change in prices, rather than the type or amount of things
being consumed
3. BASKET APPROACH: measures changes in the cost of your
shopping basket, assuming that you buy the same items in the same
quantities

1. PRICE INDEX: a measure showing how much the cost of a market
basket has risen or fallen relative to the cost in a base time period
or location
2. CONSUMER PRICE INDEX (CPI): a measure that tracks changes
in the cost of a basket of goods and services purchased by a typical
U.S. household
3. In the base year, by definition, the index will always be 100

5. The CPI has risen consistently over the last hundred years.
iii. The Challenges in Measuring Price Changes
1. Which Goods?
a. There is no way to have a single number that perfectly
describes changes in the cost of living for everyone,
because people buy different things.
b. The CPI is based on the average of the goods and services
purchased by “urban consumers”- anyone living in a city of
2500 or more. This accounts for 87 percent of the US
population.
