The Budget Line
The budget line plots the possible combinations of
products that the household can buy and shows the
constraints on the household’s osuptio hoies. It
demonstrates how a household’s osuptio hoies
are constrained by its income and the prices of the
products available.
The budget line can be described as the points where
the household’s expenditure euals the household’s
income. Hence, the household can afford any point on
the budget line or inside it, and any point outside the
budget line is unaffordable.
In this example, it can be written as:
Rearranged:
Where Y/P is Lisa’s eal ioe in terms of soft drink (the y intercept), and P/P is the relative price of
a movie in terms of soft drink (the magnitude of the slope).
Income and Price Changes
If a good becomes more expensive, this further limits the consumption possibilities of the
household. Covesel, if it eoes oe affodale, this epads the household’s osuptio
possibilities. Accordingly, the slope of the budget line changes when the price of a good changes.
An increase in income expands consumption possibilities, and a decrease in income limits
consumption possibilities. Hence, changes in income bring a parallel shift to the budget line.
