EC120 Chapter 8: Application: The Costs of Taxation
ABOUT THE DEADWEIGHT LOSS (DWL)
- Because of tax: The units between Qt and Qe are not sold.
- The value of these units to buyers is greater than the cost of producing them.
The tax prevents some mutually beneficial trades.
WHAT DETERMINES THE SIZE OF THE DWL?
- Which goods or services should the government tax to raise the revenue it needs?
One answer: those goods or services with the smallest DWL.
- When is the DWL small vs. large?
Depends on the price elasticities of supply and demand.
- Recall:
The price elasticity of demand (or supply) measures how much Qd (or Qs) changes when
price changes.
DWL AND INELASTIC SUPPLY
- When supply is inelastic
It is harder for firms to leave the market when the tax reduces Ps.
The tax only reduces Q a little.
DWL is small.
DWL AND ELASTIC SUPPLY
- When supply is elastic
It is harder for firms to leave the market when the tax reduces Ps.
The tax reduces Q a lot.
DWL is large.
DWL AND INELASTIC DEMAND
- When demand is inelastic
It is harder for consumers to leave the market when the tax increases Pb.
The tax reduces Q a little.
DWL is small.
DWL AND ELASTIC DEMAND
- When demand is elastic
It is easier for consumers to leave the market when the tax increases Pb.
The tax reduces Q a lot.
DWL is large.
HOW BIG SHOULD THE GOVERNMENT BE?
- It all depeds…
- A bigger government provides more services.
