Transfer payments affect demand for goods and services indirectly
o They are the opposite of taxes: they increase households’
disposable income
Increase in transfer payments financed by increase in taxes leaves
disposable income unchanged
o Can now revise our definition of T to equal taxes minus transfer
payments
o Disposable income, Y T, includes both negative impact of taxes
and positive impact of transfer payments
If gov’t purchases equals taxes minus transfers, then G = T, and gov’t
has balanced budget
If G > T, gov’t runs a budget deficit (funds by issuing gov’t debt)
If G < T, the gov’t runs a budget surplus, which can use to repay
outstanding debt
