consume and how much to save
Income households receive equals output of the economy Y
Gov’t then taxes households for amount T
Disposable income is the total income after the payment of all taxes: Y

o Households divide disposable income between consumption and
saving
We assume the level of consumption depends directly on level of
disposable income, thus:
o C = C(Y T)
This is the consumption function relationship between consumption
and disposable income which states that consumption is a function of
disposable income
Marginal propensity to consume (MPC) is the change in C when
disposable income increases by one dollar
MPC is between zero and one: an extra dollar of income increases
consumption, but by less than one dollar
o If households obtain an extra dollar of income, they save a portion
of it
